While there are benefits to our island life, and finances, we are always conscious of what is happening in the UK and how that can affect our own clients. One of the biggest challenges is inflation and interest rate rises. Here we give a brief outline of the key issues.
UK inflation experienced a sharp decline to 8.7% in April, offering a glimmer of hope in the ongoing cost of living crisis. On the island, we’re fairing slightly better at 7.6% (May 2023).
However, in May, UK inflation held at 8.7% — a much higher-than-expected figure, and an indication that efforts to curb inflation will need to be stepped up, causing households to brace for further setbacks in the future.
In the current climate, the detrimental effects of inflation on savings, investments, and pensions remain a significant concern.
The Bank of England has been gradually raising interest rates to combat soaring prices, with the base rate reaching 5% in June, the highest in 15 years.
Although the central bank projects a potential drop in UK inflation to around 2.9% by year-end, it is crucial to acknowledge the adverse effects on savings, investments, and pensions.
Inflationary pressures
Inflation represents the continuous rise in prices over time.
Since February 2021, prices have been steadily increasing, starting from a mere 0.4% CPI rate. Factors such as heightened post-pandemic demand, supply chain disruptions, Brexit regulations, the Ukraine conflict, and surging gas prices have all contributed to this upward trend.
Previously, the Bank of England issued a warning that inflation could reach a peak of 13%. While it briefly declined after reaching 11.1% in November 2022, it spiked again to 10.4% in February before resuming its descent. Although the situation is gradually improving, the repercussions of the cost of living crisis linger.
Measuring inflation in the UK involves the collection of extensive data by the Office for National Statistics. Approximately 180,000 prices of about 700 items are monitored each month to determine the Consumer Prices Index (CPI). This index is regularly adjusted to reflect changes in consumer spending habits.
The negative impact of inflation extends to wages, savings, investments, and pensions. Despite wage increases of 6.6% in the three months leading up to February 2023, the real value of earnings, adjusted for inflation, fell by 2.3% during the same period. This discrepancy results in individuals facing a shortfall in their income, putting pressure on their ability to save and invest for the future.
The impact on savings and pensions
Savings are particularly vulnerable to rising inflation.
With interest rates failing to keep pace with inflation, the value of saved earnings gradually erodes, reducing the purchasing power of accumulated funds. Even with modest interest rates, the erosion of cash becomes more pronounced in times of high inflation, potentially eradicating gains and leading to a substantial loss of real value over time.
The impact on pensions is equally concerning. While September’s CPI inflation rate determines the annual rise in the state pension, the persistently high inflation levels significantly affect both state and private pensions. Inflation compounds over time, eroding the value of long-term savings and pension investments. Even within a single year, the detrimental effects of inflation can be evident, potentially resulting in a decrease in the real value of pensions and ultimately compromising retirement security.
